I personally wouldn't allow multi-classing (in part because race==class and some, such as elves, already have a touch of that feel). But, for a very small group I'd have no problem with players running more than one character.

It is a pretty reasonable house rule. It reduces both the chance of hitting an enemy or an ally and it mitigates the penalty of hitting the ally. In total it reinforces to the player that missiles into melee are usually not worth it, while being less punitive to the player who decides to attempt it....

Armor check penalties are a tough thing to overcome. I put a couple DC 5 climbing and jumping challenges into a low level beta adventure, and sure enough it was the characters in chain mail who ended up dangling by fingertips and needing help back up. Great report! And, I think you have a good point about players seeing your fumbles have a negative effect on the NPCs. I also roll almost everything in view of the players.
